Understanding Forex

Forex is an abbreviation for Foreign Exchange, commonly referred to as FX. Forex is a decentralised investor market, meaning that unlike the London Stock Exchange (LSE), there is no physical location for it.

The Forex market is the collective term used for the Exchange of currencies. Currency is the trading asset. Trades are made by pairing one currency with another and essentially betting that a currency will increase or decrease in value.

Currencies are abbreviated to three letters. The first two letters represent the country with the third representing the first letter of the country’s currency. Switzerland’s currency uses CHF, referring to its Latin name – Confoederatio Helvetica.

 

How Trades are Made

As the Forex Market is decentralised, it’s an open-all-hours marketplace. The liquidity is huge with over $5-trillion USD worth of transactions happening on a daily basis. Not a second goes by when trades aren’t taking place.

Investors, day traders, hobby investors, and business owners that trade internationally are involved with FX trading, each trying to buy or sell trades to turn a profit. Whatever your opinion is of a currency, you can bet there will be someone somewhere in the world who will match your buy with a sell, or your sell with a buy.

Why Trade Forex?

By trading in Foreign Exchange rate differentials, traders are able to make profit by predicting which way the currency value will swing. As the market is global, international events play a key role in making good trading decisions based on a nation’s economy.

The stronger a country’s economy is, the better the currency will perform. Anything that happens in any country in the world, will affect the value of the nation’s currency.

With international news coverage being available in were-near real-time, investors are able to stay clued up on what is happening in every corner of the world, thereby, in a better position to understand what’s likely to happen to the country’s currency value in the Forex market.

However, likely does not guarantee certainties!

The Forex market can take a dramatic U-turn during a Black Swan event, which is an event that happens with the opposite result of what was expected. As an example, during the EU-referendum in 2016, polls showed that British voters were expected to vote Remain, bookmakers were reporting 90% chances of Remain to win, but in the end, voters defied the expectations by voting Leave. That was promptly followed by the resignation of the country’s Prime Minister.

The GBP tumbled to a 30-year low following the referendum results, so traders to have expected an appreciation of the GBP were wrong and stood to lose. The thing to remember with Forex trading during political events is there’s two predictions to be made correctly to profit. Firstly, predicting the outcome of the event, and secondly, predicting the market reaction to that event.
How the Internet Changed Forex Trading
Before the Internet came along, Forex trading was limited to institutional investors, multi-nationals and banks using their own proprietary desks to trade currencies internationally.

The Internet changed all that by opening up the market to retail investors and private investors.

Trading platforms came along, trading tools were developed, and brokering platforms all emerged, making it a more open market for which anyone could get involved.
